Hello.
My wife is getting a new iPhone 5S at work tomorrow. She currently has a 4G that HAS NOT been upgraded to iOS 7 yet.
To move everything over from the old phone to the new phone, do we need to:
1) Just backup the old phone to itunes, then update the new phone using that backup, or,
2) Update old phone to iOS 7, then backup, then update the new phone from this backup.
I've never gotten a new iphone with an ios that is newer than my current phone, so, a little confused.

I'd go with 1. Then 2 if 1 fails.

If you wind up doing both then 1 plus 2 equals 3. And 3, it's the magic number.

Backups are compatible with future version of iOS, #1 should work.

make sure your music and photos are all backed up as the they arent always set to be backed up. goto your setting to make sure they are checked for backup. or else you may lose stuff.

One last question: when you backup your phone in itunes, does it do a FULL backup, or, only a backup of anything that changed since the previous backup? Reason I ask is that when I backed up her phone for a second time, it was done very quickly. I found the backup folder and the most recent backup size does correspond to what's used on the phone. Just surprised it backed up so quickly.

before backing up, make sure to Transfer Purchases. Otherwise, the backup may not be complete (apps missing). Connect the phone to iTunes and go to File > Devices > Transfer Purchases. Then do the backup. After that you're all good.
