Photoshop..
Save for web, 2 colour gif, 100% 'pattern' dither. To alter the form and level of the effect you should play around with your levels before saving.

nairn got it spot on.
its a photo thats been saved out as a crap quality pattered gif in 2 colours.you can change it from a 'pattern' to 'noise' which will give you a more random grainier pattern or you can turn the dither off and itl give you solid colour.
its a really nice effect if used well.because the filesizes are so low, you can use it as a placeholder for a loader for a large image in flash, then when the large (full colour) image is loaded you can fadfe it in or reveal it.
