yeah, you can't "pixellate" something "into a bunch of square vectors" after blurring them. To pixellate something means to turn something into individual pixels, which means it's not vector any more.
Photoshop's the way to go.

you can mosaic stuff though... check it out in the 'filter/create/object mosaic' menu in Illustrator.

If you still need vector afterwards you should use streamline or even flash to vectorize your mosiac image.

choose effect>blur, then expand and then filter>create>mosiac

freehand can do it with blur and fractallize effects turned on.

aahh, to start with you're in the wrong application. you 'could' use illustrator for that but you 'could' use a screwdriver to hammer in a nail. but hopefully ypu wouldn't.
photoshop's the key for you.
