Read an anniversary interview with Buscemi recently. He said someone told him a theory about Donnie which he particularly likes. Essentially, Donnie is a figment of Walter's imagination. He was a friend who died in Nam, but Walter can't face it. The Dude is aware of Walter's psychosis but accepts it. Notice the Dude almost never speaks Donnie, so it kind of works. Donnie's "death" at the end marks a pivotal moment in Walter's life in which he is moving on and now able to let go. Beating up the nihilists was a catalyst for that,
