Sorry to hear that.
But as been mentioned, it's the luck of the draw.
Hard drives are a fickle bunch, no matter what the brand (Toshiba, Hitachi, Seagate et al, all can experience the same crap problems). Couple the fragility of the HD with the rough-and-tumble everyday movements of an iPod and well...
Hence, while I know you are quite disgruntled, its important to see why they'd be really strict about this policy. I'm sure they have to replace a lot of broken HDs, and so the hard 1 yr limit is important for the bottom line, especially to encourage AppleCare.
In your position, I would probably just do what someone else mentioned, and replace it myself. You'll save money, and can definitely do a solid job.
