He's only applying for Senior Designer. If he likes the agency and wants the job, it's probably worth investing a few days as a trial. He should be paid, but the reward is greater than 2 days pay.

I walk into restaurants all the time and say "listen, this will be sort of a working interview. I'm going to eat a steak for free so I can get a feel if we would be a good fit together, for future dinning experiences I may have, if this turns out to be a good steak."
I am currently banned from eating in Illinois.

Honestly I've been never asked to do something like this. One would think that after a detailed explanation of your portfolio pieces, the strategy and thought behind the work during the interview where everybody has the opportunity to question anything related to the work or share vital information regarding the position to be filled will be enough.
I have enough experience to spot bull-shit, but in this case everything has been different I think tomorrow will be the decisive day after the meeting/brief.

I once saw a design exercise which the designer hired another designer to do. The hired designer later applied for the same job and showed it as a portfolio piece.

Problem with design exercises:
- you are not 100% devoted to it and result is not always ideal
- they want exact or better execution against your portfolio
- working in isolation with out proper feedback and brief leads to off the mark execution
- they have an execution in mind but wont tell and will deduct points when you are off
- when you hire someone, you hire for their potential and not their current ability

Basically, this is a design exercise.

They probably want to make sure you're not an asshole and that you can relate/collaborate/take orders from others. And that you can actually do what your book/site shows. Believe me, I've seen 'designers' with portfolios full of tutorial projects, and when it's time to work, they have no idea how to work PS.
Is this the only option you have in terms of work?

Is not going to be paid, they said it is a very minimal collaboration I can even take my part home and work on it and then presented to the team.
They also want me to meet with the chairman & creative director for a quick chat.

I did a temp to perm thing at my first ad agency in NYC in 2002. I was hungry, so I jumped at any opportunity. Luckily I got an offer.

I did a design test several years ago, and they were suppose to pay for it. They never did!
